Yep,as long as you have a switch to turn the chip off. Theyll ban you if you go on Live with the chip activated. -
Is it really that simple... I've heard that it is more complicated than that, to the extent that they can check the size of the HDD, and unless you can lock it in a certain manor, you'll get caught... I thought that was one of the most recent updates, meaning that there were more ways to check for haxx0rz!?Comment

The only way you'll get banned is by going on Live with your chip enabled, and even then you should have the latest Bios that doesn't let you connect so basically it's fool-proof.
Even if MS eventually do ban people for having bigger HD etc, it's appallingly easy to unban your machine with a new eeprom.
MS biggest concern is their Live service getting ****ed if people can use copied games to play online with as this would open up a host of cheating. Even if they do scan your HD and know whats on it, they're not likely to ban you as this would only affect their subscriber numbers. Their No. 1 priority is to keep the service secure.
So in summary, get the right chip, the latest bios, and don't worry. Just go have funComment
